The 442 Banks In Immediate Danger of Failure -- 3Q 2010

Note to Readers: We originally posted this article mid-day on June 9, 2010. Since then, Andy's list has predicted all but seven of the bank failures announced by the FDIC.

We all know the economy is complex, but most people have one very simple question:

Are things getting better or worse?

There's no shortage of answers. Some would point to the stock market, which has managed to tack on some late-year gains after remaining flat for most of 2010 and say that's a good sign. Others might be pleased to note that GDP growth, while a far cry from "robust," isn't "anemic," either.

Anyone looking for signs the economy is getting better can find reasonably credible evidence to bolster the claim.

That's the good news.

The bad news is that there is plenty of evidence to suggest that any recovery has stalled and that things aren't getting any better. Anyone who holds to this school of thought might mention that investors are still bidding up gold, a hard asset, suggesting a lack of confidence in everything else. And unemployment is still very high, at nearly 10%.

But the most important evidence about the economy, in my view, is not the stock market.

It's not growth.

It's not even the jobless rate.

It's the health of our nation's banks.  And they're getting worse, not better.

Oh, they're making money -- barely. The latest round of data from the Federal Deposit Insurance Corp. shows that banks' collective third-quarter profit of $14.5 billion was -32.9% lower than the $21.6 billion in net earnings in the second quarter. That's a pretty tepid return, only +0.11%, on banks' $13.4 trillion in assets. Walmart, by comparison, earns 8.9% on its assets. Apple earns 18.7%. To put it another way, it gets 170 times the return on its assets that banks are able to accomplish.
To make matters worse, banks have less cash in the loss reserves they keep on hand to cover bad loans, the first such decline since 2006. Total reserves dropped -$9.6 billion, diminishing the capital cushion that keeps good banks comfortable and mediocre banks solvent.
All in all, the FDIC said it now has 860 financial institutions on its "Problem Bank" list, up from 829 in the previous quarter and the highest number of troubled banks in 17 years.

What does it mean? It means we're in for a long, hard slog.

The last time the "Problem Banks" list reached this size, it took five years -- and more than 1,000 bank failures -- for things to return to normal. Incidentally, that presents a real problem for the FDIC, which now has only $8 billion in its deposit insurance fund, down -47.4% from just 90 days before.

The U.S. has 7,760 banks. The FDIC has put 860 of them on its "Problem Bank" list. But that factoid doesn't help you, because the feds don't divulge the list, and there aren't any easy ways for consumers to find out what shape their bank is in. The reality is it's nearly impossible to know if your bank is in trouble.

That's a big risk to take given that there's a one-in-eleven chance your bank's on the FDIC's list!

Using a special metric, though, I can help allay your fears. This measurement, known as the Texas ratio, is nearly magical in its ability to predict bank failures.

The Texas ratio is calculated by adding up a bank's nonperforming assets (real estate and past-due loans) and dividing by the sum of a conservative capital measurement known as "tangible common equity" and a bank's loss reserves. Failure risk rises as the ratio approaches 1.0. Any bank with a Texas ratio of less than 0.50 can be considered pretty safe by this measure.

One bit of good news is that the 20 publicly traded banks in the S&P 500 have low Texas ratios.

These large banks are strong. Too many others, however, are not.

In fact, using this highly accurate barometer of bank health, I've reassured myself that my own bank -- the highly excellent Amarillo National -- is safe and sound. But I've also made a list of the top ten banks most likely to fail.

The Top Ten Banks in Danger of Failure as of February 14, 2011 are:

  10. The First State Bank, Stockbridge, GA

I don't want to see any bank go under. But the fact is many have and many more will as the financial system works through its mountain of bad loans. The best way to predict which banks are in hot water is to use the Texas ratio.

With only five exceptions, every bank that has failed in the second or third quarter has had a Texas ratio greater than 0.90. So using 0.90 as a logical cutoff, we've assembled a list of the 442 banks that are in immediate danger of failure due to their high Texas ratios. Please check to see if your bank is on the list. If it is, you might want to consider moving your account to a safer bank, especially if you have more than the FDIC limit of $250,000 on deposit!
